In our last Atlanta Mastermind meeting, our main topic centered on creating an operations manual for our real estate business like the one described in the book „The E-Myth“ by Michael Gerber. I know the first question you may be asking is „How in the heck can an Operations Manual help me in Real Estate“?

An operations manual is a method of writing down everything you do in your business in order to outline how your business operates. This is helpful in that eventually you can delegate tasks to other business associates and they have a manual to go by. The goal of the manual is to streamline your real estate business methods and delegate to others so that you can move on to work on larger issues (think of a business model like McDonald’s hamburgers and Domino’s Pizza). This method will help you to free up tasks that you are not good at (or do not want to do) and increase profitability as you go out to look for new real estate deals. No matter how busy you are, this is one task that will dramatically improve your business production.

Here are the general steps we talked about in our mastermind meeting, to set up an operations manual for our businesses.

Step 1: Write down all the things you do in your real estate business.

1. Answer phone calls from prospective tenants

2. Coordinate repairs

3. Look for future real estate deals

4. Collect rent checks

5. Coordinate evictions

6. Pay bills

7. Drive around and check on properties

8. Place classified ads on http://www.craigslist.com/ and other publications

9. Show apartments to potential tenants.

Step 2: Break the list down into different categories.

1. Marketing

2. Property Management

3. Repairs

4. Accounting

5. Legal-Evictions

6. Find Deals

Step 3: Each of those categories gets its own page, and your job is to copy all of the activities from Step 1 under the appropriate category headings.

1. Marketing: order and put our „For Rent“ signs, input listing into Craigslist.com, answer phone calls to potential renters and provide info, show apartments.

2. Property management: inspect apartments, check on recent repairs, etc.

3. Repeat

Step 4: Put the pages into a three ring binder with tabs for each category and a table of contents. This will be your new Operations Manual.

Step 5: Next go to the first tab and for each item under it create a new page with that „Action“ as a heading.

1. Marketing

2. Property Management

3. Repairs

4. Accounting

5. Legal-Evictions

6. Find Deals

Step 6: Now, take each „action“ page and detail exactly how you want each item done.

1. Marketing: order and put our „For Rent“ signs, input listing into Craigslist.com, answer phone calls to potential renters and provide info, show apartments.

2. Repeat

Step 7: Add any forms, details, phone dialogues, or checklist that you may have to complete each action item.

The Operations Manual is one of the core building blocks for a support and training foundation as you build your business, and delegate tasks and authority to those that work with you. As your business grows and you hire more employees (or virtual assistant or sub-contractors), you will have an Operations Manual to let them know clearly how you do business and what is expected to get the job done.

A commercial real estate broker provides a service between buyers, sellers, and rental agreements of real estate. Brokers are responsible for managing a team of real estate agents, to assist people in buying, selling, leasing, or renting commercial properties.

Properties handled by commercial brokerages often include office buildings, hotels, apartments, retail, hospitality, shopping centers, and industrial properties. For clients who are building on raw land, brokers can help assist the client in managing the construction process, including inspections, identifying zoning restrictions and building codes, and guidance to ensure that necessary steps are taken to make sure that the building is completed on time, and within budget.

When working for a seller or landlord of a commercial property, the broker has a signed agreement with the client and sets out to achieve the best possible price with the best terms for their client. While a broker is working for the seller or landlord they may also assist buyers in finding a commercial property to suit their needs, and budget. But in these cases there is never a pre-written agreement, on the buyer’s behalf.

In most states, to become a real estate broker, a license is required. This allows the broker to receive money in return for services rendered. It is illegal for a broker to conduct business without a license, unless they are a practicing attorney who is not required to sit for a broker’s license in order to receive a commission.

It is important that those interested in becoming a broker make sure that they look into their respective states guidelines on becoming a commercial real estate broker, as requirements, and regulations can differ significantly between states.

In many states, licenses are issued for a certain time frame. After that, the broker is required to complete further education to renew their licenses. These further education requirements are especially important to make sure the broker is kept up to date with real estate law updates, and changes in the industry.

How To Become A Real Estate Broker
Brokers usually start out as real estate agents. This is where they gain their industry experience, and then decide to become a licensed commercial real estate broker. In order to get a broker’s license, the real-estate agent must pass a brokers state exam, as well as complete some course work, or training. Usually, after receiving accreditation, the broker will either continue to work for another broker, as an associate broker, or start a business of their own where they will manage a team of real estate agents.

Brokers, who have their own brokerage business with real estate agents to manage, must have a very good working knowledge of legal procedures, and requirements. It is their job to educate, and advise both their real estate agents, as well as clients who come to them for advice on commercial selling, rental, or building.

What Services A Commercial Broker Provides
A broker will offer services such as an estimated value of a property, marketing of that property, and assistance to a buyer, or seller with the purchase, lease or sale of a property. Brokers may be called upon to provide for sale by owner (FSBO) document preparation, and paperwork, but in commercial properties this is much less of an occurrence than with privately owned residential properties.

A broker will also offer guides to property owners on how to sell, or rent their property, and assist with property management process. A broker will often fill out the paper work needed to sell or rent a property, although they are not given the authority to sign papers on behalf of their clients.

Commissions
Commercial Brokers receive a commission from the sale of a property. This is usually an agreed percentage of the sale price or part of the monthly rental income from the landlord. Brokers in the commercial industry must be very competitive, and have a good knowledge of their local area to make a sound income. But with these skills, there are definite monetary rewards offered to brokers. According to statistics the majority of commercial real estate brokers are on an annual income above $42,000 per annum, while some are earning a six figure income.

MAI appraisals are among the most sought after appraisals in the commercial real estate world. MAI stands for Member of the Appraisal Institute, a trade organization which monitors appraisers and holds them to a higher standard than appraisers who are merely licensed and do not belong to such an organization. There are other appraisal trade organizations active in the world of real estate. However, MAI is the best known, and thus the most popular.

Technically, there is no such thing as an „MAI appraisal.“ There are only appraisals performed by an appraiser who has completed the MAI Appraisal Institutes class offerings, and holds this designation. However, it’s often much easier to refer to the appraisal itself as being certified than to hold to technicalities.

An appraiser who has earned the MAI designation is qualified to and experienced in the performance of both residential and commercial properties. Many other appraisers are only qualified for residential property. At one point, lenders were likely to require that an appraisal be done by an MAI certified appraiser, or a member of another trade organization. However, this has been unlawful since 1989, as there is not federal regulation of these organizations. Still, certified appraisals can increase the chances of a favorable lending situation, since the lender will feel more comfortable. An MAI certified appraisal offers lenders a reliability that allows them to be confident in their investment.

A commercial appraisal by an MAI certified appraiser can include many things. Generally, it will provide an overview of the community, neighborhood, and general area in which the property is situated, as well as a detailed description of the site and all buildings it contains. Zoning analysis, an analysis of the highest and best use for the property, and an in depth discussion of the property’s value from several different approaches will also be included. The appraiser may also make a recommendation of which valuation is most appropriate in his or her opinion.

Appraisers tend to be conservative in their estimates. However, this does not mean that one will receive a low appraisal. An MAI certified appraisal firm assumes liability if the appraisal is too high, and the property cannot be sold for the price they recommend. The firm also assumes liability if the price is too low and the property is sold for too little money. Because of this, appraisers have a vested interest in making sure that their estimates are in the middle range. Which sales an appraiser places the most emphasis on will depend in the type of market. In a rising market, emphasis will be placed on higher recent sales, and in a falling market, that emphasis will go to lower recent sales. A good appraiser is interested in giving clients the most accurate estimate possible.

In the boom years of real estate, prices were sky high and the rents didn’t increase proportionately with many residential real estate investment properties. Many naïve investors purchased properties with the assumption that the appreciation in prices would more than compensate for the fact that the high balance mortgage would be a significant negative impact on the funds each month. Be aware of this and do your best to forecast a positive cash flow scenario, so that you can actually realize the INCOME part of the IDEAL equation.

Often times, it may require a higher down payment (therefore lesser amount being mortgaged) so that your cash flow is acceptable each month. Ideally, you eventually pay off the mortgage so there is no question that cash flow will be coming in each month, and substantially so. This ought to be a vital component to one’s retirement plan. Do this a few times and you won’t have to worry about money later on down the road, which is the main goal as well as the reward for taking the risk in purchasing investment property in the first place.

The „D“ in IDEAL Stands for Depreciation. With investment real estate, you are able to utilize its depreciation for your own tax benefit. What is depreciation anyway? It’s a non-cost accounting method to take into account the overall financial burden incurred through real estate investment. Look at this another way, when you buy a brand new car, the minute you drive off the lot, that car has depreciated in value. When it comes to your investment real estate property, the IRS allows you to deduct this amount yearly against your taxes. Please note: I am not a tax professional, so this is not meant to be a lesson in taxation policy or to be construed as tax advice.

With that said, the depreciation of a real estate investment property is determined by the overall value of the structure of the property and the length of time (recovery period based on the property type-either residential or commercial). If you have ever gotten a property tax bill, they usually break your property’s assessed value into two categories: one for the value of the land, and the other for the value of the structure. Both of these values added up equals your total „basis“ for property taxation. When it comes to depreciation, you can deduct against your taxes on the original base value of the structure only; the IRS doesn’t allow you to depreciate land value (because land is typically only APPRECIATING). Just like your new car driving off the lot, it’s the structure on the property that is getting less and less valuable every year as its effective age gets older and older. And you can use this to your tax advantage.

The best example of the benefit regarding this concept is through depreciation, you can actually turn a property that creates a positive cash flow into one that shows a loss (on paper) when dealing with taxes and the IRS. And by doing so, that (paper) loss is deductible against your income for tax purposes. Therefore, it’s a great benefit for people that are specifically looking for a „tax-shelter“ of sorts for their real estate investments.

For example, and without getting too technical, assume that you are able to depreciate $15,000 a year from a $500,000 residential investment property that you own. Let’s say that you are cash-flowing $1,000 a month (meaning that after all expenses, you are net-positive $1000 each month), so you have $12,000 total annual income for the year from this property’s rental income. Although you took in $12,000, you can show through your accountancy with the depreciation of the investment real estate that you actually lost $3,000 on paper, which is used against any income taxes that you may owe. From the standpoint of IRS, this property realized a loss of $3,000 after the „expense“ of the $15,000 depreciation amount was taken into account. Not only are there no taxes due on that rental income, you can utilize the paper loss of $3,000 against your other regular taxable income from your day-job. Investment property at higher price points will have proportionally higher tax-shelter qualities. Investors use this to their benefit in being able to deduct as much against their taxable amount owed each year through the benefit of depreciation with their underlying real estate investment.

Although this is a vastly important benefit to owning investment real estate, the subject is not well understood. Because depreciation is a somewhat complicated tax subject, the above explanation was meant to be cursory in nature. When it comes to issues involving taxes and depreciation, make sure you have a tax professional that can advise you appropriately so you know where you stand.

The „E“ in IDEAL is for Expenses – Generally, all expenses incurred relating to the property are deductible when it comes to your investment property. The cost for utilities, the cost for insurance, the mortgage, and the interest and property taxes you pay. If you use a property manager or if you’re repairing or improving the property itself, all of this is deductible. Real estate investment comes with a lot of expenses, duties, and responsibilities to ensure the investment property itself performs to its highest capability. Because of this, contemporary tax law generally allows that all of these related expenses are deductible to the benefit of the investment real estate landowner. If you were to ever take a loss, or purposefully took a loss on a business investment or investment property, that loss (expense) can carry over for multiple years against your income taxes. For some people, this is an aggressive and technical strategy. Yet it’s another potential benefit of investment real estate.

The „A“ in IDEAL is for Appreciation – Appreciation means the growth of value of the underlying investment. It’s one of the main reasons that we invest in the first place, and it’s a powerful way to grow your net worth. Many homes in the city of San Francisco are several million dollars in today’s market, but back in the 1960s, the same property was worth about the cost of the car you are currently driving (probably even less!). Throughout the years, the area became more popular and the demand that ensued caused the real estate prices in the city to grow exponentially compared to where they were a few decades ago. People that were lucky enough to recognize this, or who were just in the right place at the right time and continued to live in their home have realized an investment return in the 1000’s of percent. Now that’s what appreciation is all about. What other investment can make you this kind of return without drastically increased risk? The best part about investment real estate is that someone is paying you to live in your property, paying off your mortgage, and creating an income (positive cash flow) to you each month along the way throughout your course of ownership.

The „L“ in IDEAL stands for Leverage – A lot of people refer to this as „OPM“ (other people’s money). This is when you are using a small amount of your money to control a much more expensive asset. You are essentially leveraging your down payment and gaining control of an asset that you would normally not be able to purchase without the loan itself. Leverage is much more acceptable in the real estate world and inherently less risky than leverage in the stock world (where this is done through means of options or buying „on Margin“). Leverage is common in real estate. Otherwise, people would only buy property when they had 100% of the cash to do so. Over a third of all purchase transactions are all-cash transactions as our recovery continues. Still, about 2/3 of all purchases are done with some level of financing, so the majority of buyers in the market enjoy the power that leverage can offer when it comes to investment real estate.

For example, if a real estate investor was to buy a house that costs $100,000 with 10% down payment, they are leveraging the remaining 90% through the use of the associated mortgage. Let’s say the local market improves by 20% over the next year, and therefore the actual property is now worth $120,000. When it comes to leverage, from the standpoint of this property, its value increased by 20%. But compared to the investor’s actual down payment (the „skin in the game“) of $10,000- this increase in property value of 20% really means the investor doubled their return on the investment actually made-also known as the „cash on cash“ return. In this case, that is 200%-because the $10,000 is now responsible and entitled to a $20,000 increase in overall value and the overall potential profit.

Although leverage is considered a benefit, like everything else, there can always be too much of a good thing. In 2007, when the real estate market took a turn for the worst, many investors were over-leveraged and fared the worst. They could not weather the storm of a correcting economy. Exercising caution with every investment made will help to ensure that you can purchase, retain, pay-off debt, and grow your wealth from the investment decisions made as opposed to being at the mercy and whim of the overall market fluctuations. Surely there will be future booms and busts as the past would dictate as we continue to move forward. More planning and preparing while building net worth will help prevent getting bruised and battered by the side effects of whatever market we find ourselves in.

Many people think that investment real estate is only about cash flow and appreciation, but it’s so much more than that. As mentioned above, you can realize several benefits through each real estate investment property you purchase. The challenge is to maximize the benefits through every investment.

Furthermore, the IDEAL acronym is not just a reminder of the benefits of investment real estate; it’s also here to serve as a guide for every investment property you will consider purchasing in the future. Any property you purchase should conform to all of the letters that represent the IDEAL acronym. The underlying property should have a good reason for not fitting all the guidelines. And in almost every case, if there is an investment you are considering that doesn’t hit all the guidelines, by most accounts you should probably PASS on it!

Take for example a story of my own, regarding a property that I purchased early on in my real estate career. To this day, it’s the biggest investment mistake that I’ve made, and it’s precisely because I didn’t follow the IDEAL guidelines that you are reading and learning about now. I was naïve and my experience was not yet fully developed. The property I purchased was a vacant lot in a gated community development. The property already had an HOA (a monthly maintenance fee) because of the nice amenity facilities that were built for it, and in anticipation of would-be-built homes. There were high expectations for the future appreciation potential-but then the market turned for the worse as we headed into the great recession that lasted from 2007-2012. Can you see what parts of the IDEAL guidelines I missed on completely?

Let’s start with „I“. The vacant lot made no income! Sometimes this can be acceptable, if the deal is something that cannot be missed. But for the most part this deal was nothing special. In all honesty, I’ve considered selling the trees that are currently on the vacant lot to the local wood mill for some actual income, or putting up a camping spot ad on the local Craigslist; but unfortunately the lumber isn’t worth enough and there are better spots to camp! My expectations and desire for price appreciation blocked the rational and logical questions that needed to be asked. So, when it came to the income aspect of the IDEAL guidelines for a real estate investment, I paid no attention to it. And I paid the price for my hubris. Furthermore, this investment failed to realize the benefit of depreciation as you cannot depreciate land! So, we are zero for two so far, with the IDEAL guideline to real estate investing. All I can do is hope the land appreciates to a point where it can be sold one day. Let’s call it an expensive learning lesson. You too will have these „learning lessons“; just try to have as few of them as possible and you will be better off.

When it comes to making the most of your real estate investments, ALWAYS keep the IDEAL guideline in mind to make certain you are making a good decision and a solid investment.

The 6 P’s of Real Estate Marketing

One of my past clients asked me how he should handle his clients in a tough market. He gave me a little background information on what he was currently doing and I suggested to him the „6 P’s“ of Real Estate Marketing. I strongly suggest applying the 6 P’s to all real estate agents in any economy and in any market. Marketing in a way that is different from your competitors is the main factor in obtaining sales. I can’t tell you how many real estate agents came to me after they lost a sale to another salesperson that does exactly the same marketing as they do. If you keep doing the same marketing techniques over and over again you’re going to get the same results. So what are the 6 P’s of Real Estate Marketing?

1. Positive Attitude– Make sure the sellers know how enthused you are about selling their home. Enthusiasm is contagious and they will be more inclined to accept your recommendations if you exuberate a positive attitude. It is important to remember that almost every person is attracted to people who emanate confidence, optimism, and sincerity. This will play a major part in attracting new business relationships.

2. Promotion– There are various ways to promote listings and increase real estate sales. Most likely you will be marketing to people in your sphere of influence (SOI). Your sphere of influence includes, but is not limited to, current and past clients, organizations, other agents, brokers and network groups, the MLS, etc. Another effective promotional tool is using a Pre-Listing Package, which is discussed later in this article.

3. Perfection– As a real estate professional, you should strive for perfection in all aspects of the home buying and selling process. We all know that nothing is „perfect“, but we should do our very best to make sure that the client receives quality and unparalleled service. This is a goal you should always strive for. Holding yourself to high standards and possessing integrity can make a big difference.

4. Preparation– Provide all your sellers with information on how to prepare their home, common seller mistakes, and the home selling process. By doing so you are being proactive while saving time on the many questions your client will ask in regard to the processes. This aspect of real estate marketing could also fall under communication and feedback.

5. Pricing– Explain to the client where your listing price sits in comparison to other similar properties. You want to give all sellers a comparative market analysis so that they will have the facts as to why you came up with the figure you have. If you are not providing clients with one you need to do so. The Comparative Market Analysis (CMA) compares a property to other similar homes in the neighborhood that are currently on the market or sold in the last six months. This will allow you to determine the best listing price for their home.

6. Pre-Listing Package – A Pre-Listing Package is the most powerful impression you can make on a seller. This is a package of information letting the client know about you and your company. It also explains to them how you are best qualified for all their real estate needs. The Pre-Listing Package is a great tool used to get clients excited about you and your company before the first appointment. You will not only differentiate yourself, but you will obtain more listings, income and referrals. By personalizing your package to meet your seller’s needs, you are exuding professionalism and showing them that you truly care.
